Should I use the Application Tools? How?

I just played with the web application tool a little bit. It seems that you can define only one level subdirectory as virtual application. You can not mark the second or lower level subderectory as applicaitoin. Can anybody confirm this?

Yes, you are correct. You can only go one level of subdirectories.
